You need to filter ‘sanitize_title’ and use the second argument, the raw title. See my plugin Germanix for an example.
I don’t say this often but in this case: It is impossible without: hard coding the tags and adding dedicated rewrite rules for those or getting the current tag list on each request and updating the rewrite rules (very slow). In short: No, forget it.

In case someone else is interested: Removed Category base “blog” since it was conflicting with the actual “Blog” page slug. Changed the permalinks to /blog/%category%/%postname%/

Try checking your settings under Settings > General. Is your Site Address (URL) set to http://dev.domain.com? The next place I would look would be Settings > Permalinks.
